Since MRS represents the maximum amount of y we are willing to give up in exchange for one unit of x, it also represents how much value our consumer places on x in terms of y.\r\n\r\nThis means the indifference curve tells us the marginal benefit of good x in terms of good y, and\u00a0the budget line tells us the marginal cost of good x in terms of good y.\u00a0As discussed in Topic 1, using marginal analysis, our consumer will continue to purchase more of a good until the marginal benefit is equal to the marginal cost. This means\r\n\r\nif MRS &gt; Px\/Py, the consumer will consume\u00a0more x and less y.\r\n\r\nIf MRS &lt;\u00a0Px\/Py,\u00a0the consumer will consume\u00a0less x and more y.\r\n\r\nIf MRS =\u00a0Px\/Py,\u00a0the consumer will\u00a0not change their consumption.\r\n\r\nRecall that MRS is the slope of the indifference curve, and Px\/Py is the slope of the budget line. This means that if the slope of the indifference curve is steeper than that of the budget line, the consumer will consume more x and less y.\r\n\r\nFigure 6.3a shows\u00a0Jos\u00e9\u2019s budget line and possible indifference curves. As Point A, MRS is greater than Px\/Py, so\u00a0Jos\u00e9 should consume more x and less y to maximize his utility.\r\n\r\n[caption id=\"attachment_1194\" align=\"alignnone\" width=\"546\"]<img src=\"https:\/\/pressbooks.bccampus.ca\/uvicecon103\/wp-content\/uploads\/sites\/58\/2016\/12\/Screen-Shot-2017-01-29-at-12.14.01-PM.png\" width=\"546\" height=\"442\" class=\"wp-image-1194 size-full\" \/> Figure 6.3a[\/caption]\r\n\r\n<span>Moving along the budget line (shown in black), we see this action indeed allows\u00a0Jos\u00e9 to consume on a higher indifference curve. At point B, MRS = Px\/Py, so this is the utility maximizing point, given\u00a0Jos\u00e9\u2019s constraints. Notice that since Point A and Point B are on the same budget line, Jos\u00e9 could increase utility without a change in expenditures.<\/span>\r\n\r\nIn summary, the consumer will consume at the point where the indifference curve and the budget line are\u00a0<strong>tangent<\/strong>, meaning the slopes are equal.\r\n<h2>When Prices Changes<\/h2>\r\nWe now have all the pieces to develop our model for consumer theory. In Topic 3, we examined the law of demand, which showed that as the price increased our quantity demanded of the good decreased. Now, let\u2019s look at how our consumption choices react to a change in price based on our indifference curve and budget line.\r\n\r\n[caption id=\"attachment_1183\" align=\"alignnone\" width=\"521\"]<img src=\"https:\/\/pressbooks.bccampus.ca\/uvicecon103\/wp-content\/uploads\/sites\/58\/2016\/12\/Screen-Shot-2017-01-27-at-5.33.20-PM.png\" width=\"521\" height=\"448\" class=\"wp-image-1183 size-full\" \/> Figure 6.3b[\/caption]\r\n\r\nConsider a market with 100 consumers like\u00a0Jos\u00e9, each with budgets of $56 and preferences as illustrated in Figure 6.3b.\r\n\r\nThe graph shows the final effect of a\u00a0price increase on T-shirts. Suppose T-shirts have increased from $14 to $28.\r\n\r\nThe easiest way to graph a price change is to assume Jos\u00e9 spends all of his money on T-shirts to see how the intercept will change. Following the price increase, he can only purchase 2 T-shirts. ($56 budget \/ $28\/T-shirt) Because we are imagining a market with 100 consumers like Jos\u00e9, all in all, 200 T-shirts will be bought. The price increase causes the budget line to pivot inwards and changes the\u00a0price ratio from Px\/Py = 2 to Px\/Py = 4.\r\n\r\nSince we know the price of movies has not changed, we know that Jos\u00e9 can still purchase 8 movies and can show the new graph with our knowledge of these points.\r\n\r\nIn our example, this causes consumers to change consumption from 200 T-Shirts and 400 Movies (Point A) to around 70 T-Shirts and 500 Movies (Point C). Why is this the case? Can we tell from this graph whether the two goods are compliments or substitutes? Normal or inferior?\r\n\r\nTo answer these questions, we can decompose the consumer\u2019s response into two parts:\r\n<div><strong>1. The substitution effect (SE):<\/strong> isolates the effect of the change in relative prices, by holding well-being constant.<\/div>\r\n<div>\r\n\r\n-Draw a BL with the same slope as the new one, but draw it touching the original IC at the point of tangency.\r\n\r\n-The movement from the old optimal consumption point to this new tangency point is the SE.\r\n\r\n<\/div>\r\n<div><\/div>\r\n<div><strong>2. The income effect (IE):<\/strong> isolates the effect of the change in purchasing power (well-being), holding prices constant.<\/div>\r\n<div>\r\n\r\n-Draw the final BL associated with the price change.\r\n\r\n-The movement from the consumption point on the BL drawn in the SE to the optimal point on the final BL is the IE.\r\n\r\n<\/div>\r\n<h2><strong>Substitution Effect<\/strong><\/h2>\r\nBreaking up the effects of a price change involves back-tracking\u00a0from our final effect. To find the substitution\u00a0effect, we must do a thought experiment and ask\u00a0<em>\u201cwhere would the consumer\u2019s optimal bundle be if they were given back enough money to consume\u00a0along their original indifference curve?\u201d<\/em>\r\n\r\nAt point C in Figure 6.3b, our current budget of $56 brought\u00a0us to a lower IC. To analyze the SE, we must hold well-being constant and return to our original IC. To do so, we must increase each consumers budget by $23, so we can\u00a0go back to IC1\u00a0at Point B. This is an important step because it shows us how the consumer would respond to the differences in relative prices, holding purchasing power constant. Note the $23 amount is the exact income increase it would take to bring us back tangent with the original indifference curve.\r\n\r\nWe stated that the\u00a0substitution effect\u00a0is purely due to changes in relative prices.\u00a0To examine its effect, we must\u00a0compare the two points along our original\u00a0IC: our first consumption bundle, Point A, and our new consumption bundle, Point B, which represents how our consumer behaves if they feel no poorer. This means the substitution effect is the change from Point A to Point B.\r\n\r\n[caption id=\"attachment_1192\" align=\"alignnone\" width=\"534\"]<img src=\"https:\/\/pressbooks.bccampus.ca\/uvicecon103\/wp-content\/uploads\/sites\/58\/2016\/12\/Screen-Shot-2017-01-29-at-12.06.53-PM.png\" width=\"534\" height=\"449\" class=\"wp-image-1192 size-full\" \/> Figure 6.3c[\/caption]\r\n\r\nSubstitution always has the same effect. People will substitute away from the good which has increased in price because it is relatively more expensive. Since the price ratio is Px\/Py, when the price of x increases, Px\/Py will\u00a0be greater. Whereas before Px\/Py = MRS, now Px\/Py is &gt; MRS. This means the consumer will buy less x and more y until MRS = Px\/Py again.\r\n<h2>Income Effect<\/h2>\r\nTo find our SE we had to\u00a0hypothetically give the consumer some income to bring them back to their\u00a0original IC. Though this exercise is simply to show the effect of a price change while holding purchasing power constant, in reality, this sometimes actually happens! Take, for example, a government tax rebate. This is often done to ensure that government increasing prices doesn\u2019t cause consumers to be any worse off than before.\r\n\r\nPrice increases reduce a consumer\u2019s purchasing power, making them unable to be as happy as they were before. At Point C, although our budget is unchanged at $56, we are not able to stay on IC1\u00a0without a large increase in income (back to Point B). The income effect is represented as the movement from Point B, where we are able to consume at the same level of utility as before, to Point C, where the decrease in purchasing power is also represented. This isolates the change to a consumer\u2019s purchasing power, holding relative prices constant.\r\n\r\n[caption id=\"attachment_1193\" align=\"alignnone\" width=\"543\"]<img src=\"https:\/\/pressbooks.bccampus.ca\/uvicecon103\/wp-content\/uploads\/sites\/58\/2016\/12\/Screen-Shot-2017-01-29-at-12.08.15-PM.png\" width=\"543\" height=\"454\" class=\"wp-image-1193 size-full\" \/> Figure 6.3d[\/caption]\r\n\r\nIn Figure 6.3d, we see that the individual consumes more T-shirts and movies following an increase in income. In Topic 3, we said that if QD\u00a0increases when income increases, the good is normal, and if QD decreases when income decreases, it is inferior. This means that both T-shirts and movies are normal goods.\u00a0This is not always the case. If QD\u00a0of either good fell after the income increase,\u00a0it would be inferior.\r\n<h2><strong>The Final Effect<\/strong><\/h2>\r\nTo determine the final effect, we need to bring together the income effect and the substitution effect. \u00a0The SE brought us from Point A to Point B, and the IE from Point B to Point C. We\u00a0generalize the sum of these effects using X and Y.\r\n\r\n[caption id=\"attachment_1763\" align=\"alignnone\" width=\"473\"]<img src=\"https:\/\/pressbooks.bccampus.ca\/uvicecon103\/wp-content\/uploads\/sites\/58\/2016\/12\/Screen-Shot-2017-03-19-at-7.45.21-PM.png\" alt=\"\" width=\"473\" height=\"403\" class=\"wp-image-1763\" \/> Figure 6.3e[\/caption]\r\n\r\n<span><strong>Substitution Effect:<\/strong>\u00a0x decreases, y increases<\/span>\r\n\r\n<strong>Income Effect:\u00a0<\/strong>x decreases, y decreases\r\n\r\nWith this information, we know the consumer will consume less x, but we are uncertain whether they will consume more or less y. By looking at the movement from Point A to Point C on the graph, we can see the final effect shows the consumer wanting more y and less x.\r\n\r\nThis provides us with some useful information. Recall in Topic 3, we determined that if two goods are substitutes, when the price of one increases, the demand for the other will increase; whereas if they are complements, when the price of one increases, demand for the other will decrease. In this case, movies and T-shirts are substitutes.\r\n<h2><strong>What We Have Learned<\/strong><\/h2>\r\nLet\u2019s summarize the information we have learned from a simple consumer theory analysis of a price increase. After a price increase in T-shirts from $14 to $28:\r\n<ul>\r\n \t<li>Consumers buy more Movies and Less T-Shirts<\/li>\r\n \t<li>Both Movies and T-Shirts are normal goods (income effect)<\/li>\r\n \t<li>Movies and T-Shirts are substitutes (final effect)<\/li>\r\n<\/ul>\r\nWe want to be able to determine these three things for every consumer problem you are given.\r\n\r\n<strong>Substitutes vs Compliments<\/strong>\r\n\r\nTo determine whether two goods are substitutes or complements, we look at the final effect, not the substitution effect. Why call it the substitution effect then? In the example above, we determined that both goods were normal since when we removed the hypothetical income boost, both QD\u00a0for x and QD\u00a0for y fell.\r\n\r\nLet\u2019s look at a case where prices are decreasing. In Figure 6.4h, the\u00a0IC and BL are shown for a market where the price of x has fallen, pivoting the budget line from BL1\u00a0to BL2. In this case, we must take away the hypothetical income to isolate the SE, bringing us from Point A to Point B. Kraft Dinner is inferior because when I can afford to, I would rather buy Steak. Consider a case where two inferior goods are the only two goods in the market. With your budget, you can either purchase Kraft Dinner or Tomato Soup. Although both could be considered inferior in the regular market, in our market of two goods, when income increases you will either buy more of both, or more of one \u2013 never less of both. Remember that economic models are simplifications of reality, because the more variables you include, the more complicated they become.\r\n\r\n<\/div>\r\n<h2><strong>Conclusion<\/strong><\/h2>\r\nConsumer theory helps us see how individual consumers behave in a large market. With the model, we can determine whether goods are substitutes or complements, normal or inferior, and use the final effects to see how consumers respond to price changes. In Topic 3, we showed how movements along the demand curve result from changes in prices. Since MRS represents the maximum amount of y we are willing to give up in exchange for one unit of x, it also represents how much value our consumer places on x in terms of y.<\/p>\n<p>This means the indifference curve tells us the marginal benefit of good x in terms of good y, and\u00a0the budget line tells us the marginal cost of good x in terms of good y.\u00a0As discussed in Topic 1, using marginal analysis, our consumer will continue to purchase more of a good until the marginal benefit is equal to the marginal cost. This means<\/p>\n<p>if MRS &gt; Px\/Py, the consumer will consume\u00a0more x and less y.<\/p>\n<p>If MRS &lt;\u00a0Px\/Py,\u00a0the consumer will consume\u00a0less x and more y.<\/p>\n<p>If MRS =\u00a0Px\/Py,\u00a0the consumer will\u00a0not change their consumption.<\/p>\n<p>Recall that MRS is the slope of the indifference curve, and Px\/Py is the slope of the budget line. This means that if the slope of the indifference curve is steeper than that of the budget line, the consumer will consume more x and less y.<\/p>\n<p>Figure 6.3a shows\u00a0Jos\u00e9\u2019s budget line and possible indifference curves. In Topic 3, we examined the law of demand, which showed that as the price increased our quantity demanded of the good decreased. Suppose T-shirts have increased from $14 to $28.<\/p>\n<p>The easiest way to graph a price change is to assume Jos\u00e9 spends all of his money on T-shirts to see how the intercept will change. Following the price increase, he can only purchase 2 T-shirts. ($56 budget \/ $28\/T-shirt) Because we are imagining a market with 100 consumers like Jos\u00e9, all in all, 200 T-shirts will be bought. The price increase causes the budget line to pivot inwards and changes the\u00a0price ratio from Px\/Py = 2 to Px\/Py = 4.<\/p>\n<p>Since we know the price of movies has not changed, we know that Jos\u00e9 can still purchase 8 movies and can show the new graph with our knowledge of these points.<\/p>\n<p>In our example, this causes consumers to change consumption from 200 T-Shirts and 400 Movies (Point A) to around 70 T-Shirts and 500 Movies (Point C). Why is this the case? Can we tell from this graph whether the two goods are compliments or substitutes? Normal or inferior?<\/p>\n<p>To answer these questions, we can decompose the consumer\u2019s response into two parts:<\/p>\n<div><strong>1. The substitution effect (SE):<\/strong> isolates the effect of the change in relative prices, by holding well-being constant.<\/div>\n<div>\n<p>-Draw a BL with the same slope as the new one, but draw it touching the original IC at the point of tangency.<\/p>\n<p>-The movement from the old optimal consumption point to this new tangency point is the SE.<\/p>\n<\/div>\n<div><\/div>\n<div><strong>2. The income effect (IE):<\/strong> isolates the effect of the change in purchasing power (well-being), holding prices constant.<\/div>\n<div>\n<p>-Draw the final BL associated with the price change.<\/p>\n<p>-The movement from the consumption point on the BL drawn in the SE to the optimal point on the final BL is the IE.<\/p>\n<\/div>\n<h2><strong>Substitution Effect<\/strong><\/h2>\n<p>Breaking up the effects of a price change involves back-tracking\u00a0from our final effect. To find the substitution\u00a0effect, we must do a thought experiment and ask\u00a0<em>\u201cwhere would the consumer\u2019s optimal bundle be if they were given back enough money to consume\u00a0along their original indifference curve?\u201d<\/em><\/p>\n<p>At point C in Figure 6.3b, our current budget of $56 brought\u00a0us to a lower IC. To analyze the SE, we must hold well-being constant and return to our original IC. To do so, we must increase each consumers budget by $23, so we can\u00a0go back to IC1\u00a0at Point B. This is an important step because it shows us how the consumer would respond to the differences in relative prices, holding purchasing power constant. Note the $23 amount is the exact income increase it would take to bring us back tangent with the original indifference curve.<\/p>\n<p>We stated that the\u00a0substitution effect\u00a0is purely due to changes in relative prices.\u00a0To examine its effect, we must\u00a0compare the two points along our original\u00a0IC: our first consumption bundle, Point A, and our new consumption bundle, Point B, which represents how our consumer behaves if they feel no poorer. People will substitute away from the good which has increased in price because it is relatively more expensive. Since the price ratio is Px\/Py, when the price of x increases, Px\/Py will\u00a0be greater. Whereas before Px\/Py = MRS, now Px\/Py is &gt; MRS. This means the consumer will buy less x and more y until MRS = Px\/Py again.<\/p>\n<h2>Income Effect<\/h2>\n<p>To find our SE we had to\u00a0hypothetically give the consumer some income to bring them back to their\u00a0original IC. Though this exercise is simply to show the effect of a price change while holding purchasing power constant, in reality, this sometimes actually happens! Take, for example, a government tax rebate. This is often done to ensure that government increasing prices doesn\u2019t cause consumers to be any worse off than before.<\/p>\n<p>Price increases reduce a consumer\u2019s purchasing power, making them unable to be as happy as they were before. At Point C, although our budget is unchanged at $56, we are not able to stay on IC1\u00a0without a large increase in income (back to Point B). The income effect is represented as the movement from Point B, where we are able to consume at the same level of utility as before, to Point C, where the decrease in purchasing power is also represented. By looking at the movement from Point A to Point C on the graph, we can see the final effect shows the consumer wanting more y and less x.<\/p>\n<p>This provides us with some useful information. Recall in Topic 3, we determined that if two goods are substitutes, when the price of one increases, the demand for the other will increase; whereas if they are complements, when the price of one increases, demand for the other will decrease. In this case, movies and T-shirts are substitutes.<\/p>\n<h2><strong>What We Have Learned<\/strong><\/h2>\n<p>Let\u2019s summarize the information we have learned from a simple consumer theory analysis of a price increase. After a price increase in T-shirts from $14 to $28:<\/p>\n<ul>\n<li>Consumers buy more Movies and Less T-Shirts<\/li>\n<li>Both Movies and T-Shirts are normal goods (income effect)<\/li>\n<li>Movies and T-Shirts are substitutes (final effect)<\/li>\n<\/ul>\n<p>We want to be able to determine these three things for every consumer problem you are given.<\/p>\n<p><strong>Substitutes vs Compliments<\/strong><\/p>\n<p>To determine whether two goods are substitutes or complements, we look at the final effect, not the substitution effect. Why call it the substitution effect then?
